Answer

Does paying off a loan early affect my tax?

Settling early ends future interest, so future interest deductions stop — but there's no tax penalty for repaying early itself; you simply stop claiming relief you'd no longer be paying.

What changes for tax

While a loan runs, the interest is generally deductible, reducing taxable profit. Settle early and the future interest simply stops — and with it, the future deductions. But you are not losing anything: you only stop deducting interest you would no longer be paying. There is no tax penalty for early repayment; the relief just ends alongside the cost it relieved.

What doesn't change

Deductions already claimed on interest genuinely paid stand — early settlement does not claw them back. The capital repayment was never deductible anyway, so repaying it early or on schedule makes no tax difference. In short, early settlement affects future interest relief only, and only because there is no longer future interest to relieve. See how relief works.

The one thing to check

An early repayment charge paid on settlement may have its own tax treatment — potentially deductible depending on its nature and the rules. This is worth confirming with your accountant, as it can slightly change the after-tax cost of settling. Otherwise, decide early settlement on the interest maths, not on tax, which is broadly neutral. See the credit angle too.

Frequently asked questions

Is there a tax penalty for repaying a loan early?

No — there is no tax penalty for early repayment. You simply stop paying future interest, so future interest deductions stop with it, but you were only ever deducting interest you actually paid. Deductions already claimed stand. Early settlement is broadly tax-neutral; decide it on the interest saving and any early repayment charge, not on tax consequences, which are minimal.

Is an early repayment charge tax-deductible?

It may be, depending on its nature and the applicable rules — as a cost of the borrowing it can sometimes be deductible, but this is not automatic. Because it can affect the after-tax cost of settling, confirm the treatment with your accountant rather than assuming. Factor whatever the answer is into your decision on whether early settlement is worthwhile overall.
